I have a friend that has a website on a specific domain. They then started a new shoot off company and put that website as a subdomain of their main site. They bought a domain for the new company and redirect the new domain to the subdomain of the orginal site.
Does this hurt their SEO? Will tracking web analytics be difficult? What are the downfalls or strengths of doing this?

It was wise to create a subdomain on original site to take advantage of the SEO juice instead of creating a separate domain altogether.
As long as you do a "301 permament redirect" there should be no issues of lost SEO.
A potential downside of doing this is a loss of inbound links you could create between the two sites but the option of creating a sub-domain on original site seems to be best..
